For many years, the longevity risk of individuals has been underestimated, as survival probabilities have improved across the developed world. The uncertainty and volatility of future longevity has posed significant risk issues for both individuals and product providers of annuities and pensions. This paper investigates the effectiveness of static hedging strategies for longevity risk management using longevity bonds and derivatives (q-forwards) for the retail products: life annuity, deferred life annuity, indexed life annuity, and variable annuity with guaranteed lifetime benefits. Improved market and mortality models are developed for the underlying risks in annuities. The market model is a regime-switching vector error correction model for GDP, inflation, interest rates, and share prices. The mortality model is a discrete-time logit model for mortality rates with age dependence. Models were estimated using Australian data. The basis risk between annuitant portfolios and population mortality was based on UK experience. Results show that static hedging using q-forwards or longevity bonds reduces the longevity risk substantially for life annuities, but significantly less for deferred annuities. For inflation-indexed annuities, static hedging of longevity is less effective because of the inflation risk. Variable annuities provide limited longevity protection compared to life annuities and indexed annuities, and as a result longevity risk hedging adds little value for these products.

This paper derives optimal equity-bond-annuity portfolios for retired households who face stochastic capital market returns, differential exposures to mortality risk and uncertain uninsured health expenses, and differential Social Security and defined benefit pension coverage. The results show that the health spending risk drives household portfolios to shift from risky equities to safer assets and enhances the demand for annuities due to their increasing-with-age superiority over bonds in hedging against life-contingent health spending and longevity risks. Households with higher income have a greater incremental demand for life annuities. The annuities in turn provide greater leverage for equity investment in the remaining asset portfolios.

The cost of capital is an important factor determining the premiums charged by life insurers issuing life annuities. This capital cost can be reduced by hedging longevity risk with longevity swaps, a form of reinsurance. We assess the costs of longevity risk management using indemnity based longevity swaps compared to costs of holding capital under Solvency II. We show that, using a reasonable market price of longevity risk, the market cost of hedging longevity risk for earlier ages is lower than the cost of capital required under Solvency II. Longevity swaps covering higher ages, around 90 and above, have higher market hedging costs than the saving in the cost of regulatory capital. The Solvency II capital regulations for longevity risk generates an incentive for life insurers to hold longevity tail risk on their own balance sheets, rather than transferring this to the reinsurance or the capital markets. This aspect of the Solvency II capital requirements is not well understood and raises important policy issues for the management of longevity risk.

Standard annuities are offered at one price to all individuals of the same age and gender. Individual mortality heterogeneity exposes insurers to adverse selection since only relatively healthy lives are expected to purchase annuities. As a result standard annuities are priced assuming above-average longevity, making them expensive for many individuals. In contrast underwritten annuity prices reflect individual risk factors based on underwriting information, as well as age and gender. While underwriting reduces heterogeneity, mortality risk still varies within each risk class due to unobservable individual risk factors, referred to as frailty. This paper quantifies the impact of heterogeneity due to underwriting factors and frailty on annuity values. Heterogeneity is quantified by fitting Generalized Linear Mixed Models to longitudinal data for a large sample of US males. The results show that heterogeneity remains after underwriting and that frailty significantly impacts the fair value of both standard and underwritten annuities. We develop a method to adjust annuity prices to allow for frailty.

This paper develops life annuity pricing with stochastic representation of mortality and fuzzy quantification of interest rates. We show that modelling the present value of annuities with fuzzy random variables allows quantifying their expected price and risk resulting from the uncertainty sources considered. So, we firstly describe fuzzy random variables and define some associated measures: the mathematical expectation, the variance, distribution function and quantiles. Secondly, we show several ways to estimate the discount rates to price annuities. Subsequently, the present value of life annuities is modelled with fuzzy random variables. We finally show how an actuary can quantify the price and the risk of a portfolio of annuities when their present value is given by means of fuzzy random variables.

Variable annuities with guaranteed minimum lifetime withdrawal benefits (VA/GLWB) offer retirees longevity protection, exposure to equity markets, and access to flexible withdrawals in emergencies. We model how risk-averse retirees optimally withdraw from the products, balancing returns and the embedded longevity protection. Assuming reasonable individual preferences, the resulting cash flow generates a Money’s Worth Ratio of around 0.9 for our stylized VA/GLWB in the post-crisis product, considerably lower than what was offered prior to 2008. Sensitivity analyses with respect to portfolio choice, mortality, fees, and guaranteed withdrawal rates show that MWRs range from 0.80 to 1.0, with the portfolio choice making the biggest difference. For most parameter choices, the utility value of the VA/GLWB exceeds that of a similar mutual fund, but it is less than for a fixed annuity. Interestingly, VA/GLWB withdrawals in early retirement can optimally exceed contract maximum withdrawals, despite the fact that this reduces future withdrawal guarantees.

Increases in the life expectancy, the low interest rate environment and the tightening solvency regulation have led to the rebirth of tontines. Compared to annuities, where insurers bear all the longevity risk, policyholders bear most of the longevity risk in a tontine. Following Donnelly and Young (2017), we come up with an innovative retirement product which contains the annuity and the tontine as special cases: a tontine with a minimum guaranteed payment. The payoff of this product consists of a guaranteed payoff and a call option written on a tontine. Extending Donnelly and Young (2017), we consider the tontine design described in Milevsky and Salisbury (2015) for designing the new product and find that it is able to achieve a better risk sharing between policyholders and insurers than annuities and tontines. For the majority of risk-averse policyholders, the new product can generate a higher expected lifetime utility than annuities and tontines. For the insurer, the new product is able to reduce the (conditional) expected loss drastically compared to an annuity, while the loss probability remains fairly the same. In addition, by varying the guaranteed payments, the insurer is able to provide a variety of products to policyholders with different degrees of risk aversion and liquidity needs.

This paper presents the optimal continuous time dynamic consumption and portfolio choice for pooled annuity funds. A pooled annuity fund constitutes an alternative way to protect against mortality risk compared to purchasing a life annuity. The crucial difference between the pooled annuity fund and purchase of a life annuity offered by an insurance company is that participants of a pooled annuity fund still have to bear some mortality risk while insured annuitants bear no mortality risk at all. The population of the pool is modelled by employing a Poisson process with time-dependent hazard-rate. It follows that the pool member’s optimization problem has to account for the stochastic investment horizon and for jumps in wealth which occur if another pool member dies. In case the number of pool members goes to infinity analytical solutions are provided. For finite pool sizes the solution of the optimization problem is reduced to the numerical solution of a set of ODEs. A simulation and welfare analysis show that pooled annuity funds insure very effectively against longevity risk even if their pool size is rather small. Only very risk averse investors or those without access to small pools are more inclined to pay a risk premium to access private life annuity markets in order to lay off mortality risk completely. As even families constitute such small pools the model provides theoretical justification for the low empirical annuity demand.

We introduce an extension to Merton's famous continuous time model of optimal consumption and investment, in the spirit of previous works by Pliska and Ye, to allow for a wage earner to have a random lifetime and to use a portion of the income to purchase life insurance in order to provide for his estate, while investing his savings in a financial market comprised of one risk-free security and an arbitrary number of risky securities driven by multi-dimensional Brownian motion. We then provide a detailed analysis of the optimal consumption, investment and insurance purchase strategies for the wage earner whose goal is to maximize the expected utility obtained from his family consumption, from the size of the estate in the event of premature death, and from the size of the estate at the time of retirement. We use dynamic programming methods to obtain explicit solutions for the case of discounted constant relative risk aversion utility functions and describe new analytical results which are presented together with the corresponding economic interpretations.

Existing literature regarding the natural hedge potential that arises from combining different longevity-linked liabilities typically does not address the question how changes in the liability mix can be obtained. We consider firms who aim to exploit the benefits of natural hedge potential by redistributing their risks, and characterize the risk redistributions that will arise when the parties bargain for a redistribution of risk that weakly benefits them all. We analyze the effects of heterogeneity in the beliefs regarding the probability distribution of future mortality rates on the properties of these risk redistributions, and provide a numerical illustration for a case where an insurer with a portfolio of term assurance contracts and a pension fund with a portfolio of life annuities redistribute their risks.

We consider defined benefit pension plans that, at retirement age, allow the participant to choose between a single life annuity and a joint and survivor annuity. We compare two plans that differ in terms of how pension rights are accrued. In one plan, the participant accrues the right to receive a single life annuity, and can exchange that annuity for an actuarially equivalent joint and survivor annuity at retirement date. The opposite holds in the other plan. We show that both plans are affected by longevity risk in two ways. First, the participants’ choices at retirement age affect the ratio of survivor benefits over single life benefits, and, therefore, affect the natural hedge potential that arises from combining single life and survivor annuities. Second, uncertainty in the rate at which the participant will be allowed to exchange one type of annuity for the other at retirement date induces uncertainty in the level of the nominal rights for single life and survivor annuities, respectively. We compare the two plans, and show that longevity risk is substantially lower in case rights are accrued in the form of a joint and survivor annuity.

We find the minimum probability of lifetime ruin of an investor who can invest in a market with a risky and a riskless asset and who can purchase a commutable life annuity. The surrender charge of a life annuity is a proportion of its value. Ruin occurs when the total of the value of the risky and riskless assets and the surrender value of the life annuity reaches zero. We find the optimal investment strategy and optimal annuity purchase and surrender strategies in two situations: (i) the value of the risky and riskless assets is allowed to be negative, with the imputed surrender value of the life annuity keeping the total positive; (ii) the value of the risky and riskless assets is required to be non-negative. In the first case, although the individual has the flexibility to buy or sell at any time, we find that the individual will not buy a life annuity unless she can cover all her consumption via the annuity and she will never sell her annuity. In the second case, the individual surrenders just enough annuity income to keep her total assets positive. However, in this second case, the individual’s annuity purchasing strategy depends on the size of the proportional surrender charge. When the charge is large enough, the individual will not buy a life annuity unless she can cover all her consumption, the so-called safe level. When the charge is small enough, the individual will buy a life annuity at a wealth lower than this safe level.

Variable annuities are enhanced life insurance products that offer policyholders participation in equity investment with minimum return guarantees. There are two well-established risk management strategies in practice for variable annuity guaranteed benefits, namely, (1) stochastic reserving based on risk measures such as value-at-risk (VaR) and conditional-tail-expectation (CTE); (2) dynamic hedging using exchange-traded derivatives. The latter is increasingly more popular than the former, due to a common perception of its low cost. While both have been extensively used in the insurance industry, scarce academic literature has been written on the comparison of the two approaches. This paper presents a quantitative framework in which two risk management strategies are mathematically formulated and where the basis for decision making can be determined analytically. Besides, the paper proposes dynamic hedging of net liabilities as a more effective and cost-saving alternative to the common practice of dynamic hedging of gross liabilities. The finding of this paper does not support the general perception that dynamic hedging is always more affordable than stochastic reserving, although in many cases it is with the CTE risk measure.

Due to the increasing risk of inflation and diminishing pension benefits, insurance companies have started selling inflation-linked products. Selling such products the insurance company takes over some or all of the inflation risk from their customers. On the other side financial derivatives which are linked to inflation such as inflation linked bonds are traded on financial markets and appear to be of increasing popularity. The insurance company can use these products to hedge its own inflation risk. In this article we study how to optimally manage a pension fund taking positions in a money market account, a stock and an inflation linked bond, while financing investments through a continuous stochastic income stream such as the plan member’s contributions. We use the martingale method in order to compute an analytic expression for the optimal strategy and express it in terms of observable market variables.

For the products that provide not only intrinsic value from their functions but also stylish consumption experience, there often exist both Veblen and network effects. Some customers are more likely to purchase the product if fewer customers can afford it, while others might appreciate the existence of more peers. Focusing on these products, we study the market equilibrium under rational expectations. The optimal pricing and quantity decisions reveal interesting insights about the effects of such mixed consumption externalities.

The aim of the paper is twofold. Firstly, it develops a model for risk assessment in a portfolio of life annuities with long term care benefits. These products are usually represented by a Markovian Multi-State model and are affected by both longevity and disability risks. Here, a stochastic projection model is proposed in order to represent the future evolution of mortality and disability transition intensities. Data from the Italian National Institute of Social Security (INPS) and from Human Mortality Database (HMD) are used to estimate the model parameters. Secondly, it investigates the solvency in a portfolio of enhanced pensions. To this aim a risk model based on the portfolio risk reserve is proposed and different rules to calculate solvency capital requirements for life underwriting risk are examined. Such rules are then compared with the standard formula proposed by the Solvency II project.
